Long-Horizon Regression Test of Mean Reversion: A Finite Sample Analysis

چکیده

In recent two decades, long-horizon regression has become a popular choice for testing mean reversion in stock prices. Due to overlapping and multi-period return summation, finite sample analysis of long-horizon regression coefficient is complicated and largely unavailable in the literature. Empirical studies almost entirely rely on asymptotic tests, which can have serious size distortions and be highly unreliable in finite samples. In this paper, we bridge the gap by providing a finite sample analysis under the assumption that returns follow a multivariate elliptical distribution. First, we derive analytical expressions for the first two moments of long-horizon regression slope coefficient, and provide simple formulas that approximate the mean and variance extremely well. Second, we develop efficient numerical procedures to compute the exact distribution which allows us to perform exact test. In addition, we propose a simple and reliable approximate test assuming regression coefficient follows a normal distribution. Third, we analyze the size and power of the exact test under various popular alternative hypotheses. We find the exact test has better size properties than asymptotic test but long-horizon regression tests in general have lower power detecting slowly mean reverting process. Finally, when applied to empirical data, the exact test lends less support of mean reversion than asymptotic tests. Even such moderate evidence is mainly due to the pre-1941 data.

The power and size of mean reversion tests

The power of mean reversion tests has long been a tacit issue of the market efficiency literature. Early tests of market efficiency, as summarized in Fama Ž . 1970 , found no economically significant evidence of serial correlation in stock Ž . returns. However, Summers 1986 later suggested that this was because these tests lacked power: Summers suggested a model of AfadsB in which stock prices ...

Time-Varying Mean Reversion in Stock Prices: Evidence and Implications for Market Efficiency

This paper investigates changes in the long-horizon behaviour of stock prices. Using a time-varyingparameter framework, we find that any pre-World War II tendency for mean reversion disappearsduring the post-War period. Furthermore, when we account for changes in the market risk premiumdue to dramatic shifts in pre-War return volatility, the full sample evidence for mean reversion i...

آزمون بازگشت به میانگین در بورس اوراق بهادار تهران

Mean reversion in stock prices is one of the stock market anomalies that contradicts efficiency of markets. This means that price movement in stock market has a tendency to be cancelled/naturalized in the long monthly and yearly periods. Therefore, this study aims at investigating mean reversion in Tehran Security Exchange. For the purpose of this study, unit root test and autocorrelation test ...

Modern Portfolio Theory, Digital Portfolio Theory and Intertemporal Portfolio Choice

The paper compares three portfolio optimization models. Modern portfolio theory (MPT) is a short-horizon volatility model. The relevant time horizon is the sampling interval. MPT is myopic and implies that investors are not concerned with long-term variance or mean-reversion. Intertemporal portfolio choice is a multiple period model that revises portfolios continuously in response to relevant s...

Bias in the Mean Reversion Estimator in Continuous-Time Gaussian and Lévy Processes

This paper develops the approximate finite-sample bias of the ordinary least squares or quasi maximum likelihood estimator of the mean reversion parameter in continuous-time Lévy processes. For the special case of Gaussian processes, our results reduce to those of Tang and Chen (2009) (when the long-run mean is unknown) and Yu (2012) (when the long-run mean is known). Simulations show that in g...
